There's a "Transparent" button on the Materials panel; that needs to be engaged to make transparency effective. Note that we don't really implement transparency properly; that would require drawing polygons in a consistent order, back-to-front or front-to-back. So if one transparent object occludes another, you see strange effects. (Also, transparency can never work on some machines, e.g. Personal Irises.
